It might seem odd, but it’s true that settling a loan can unsettle the algorithms responsible for assessing our credit scores.
Financial institutions prefer customers who possess a diverse array of credit facilities, such as credit cards and various loans. This diversity demonstrates their ability to handle different kinds of debt responsibly. Moreover, a lengthy and solid credit history is highly valued, so if your longest-standing credit account was a 25-year mortgage, closing it could shrink your credit history. This reduction could momentarily impact your credit score, though the effect is usually minor and temporary.
“The temporary drop in a credit score shouldn’t worry consumers too much when they need to apply for new credit,” explains John Webb from Experian, a credit reference agency. “Credit decisions are not solely based on credit scores. Lenders also consider other factors such as affordability. Without the monthly mortgage expenses, individuals have more disposable income available, which is a positive factor in credit evaluations,” he adds.
